EV/EBITDA Explained: Comparing Companies with Debt

Understand enterprise value, EBITDA, peer multiples and the adjustments required for a meaningful EV/EBITDA comparison.

EV/EBITDA compares the value of a company’s operations with earnings before interest, taxes, depreciation and amortization. Unlike P/E, it includes debt and can make companies with different financing structures more comparable.

EV/EBITDA = enterprise value ÷ EBITDA

Understand enterprise value

Enterprise value starts with market capitalization, adds debt and debt-like claims, then subtracts cash and non-operating investments.

EV = equity value + debt − cash

The idea is to estimate what a buyer effectively pays for the operating business. Depending on the company, leases, pension deficits, minority interests and preferred stock may require adjustment.

Cash is subtracted only when it is truly excess. A retailer or insurer needs operating cash; treating all cash as surplus can understate enterprise value.

Understand EBITDA

EBITDA removes financing, taxes and non-cash depreciation and amortization. That can help compare operations, but EBITDA is not cash flow.

Equipment wears out, software must be maintained and working capital consumes cash. Capital expenditure can be economically essential even when depreciation is excluded. For capital-intensive companies, EV/EBITDA may make the business look cheaper than it is.

Compare EBITDA with free cash flow and inspect recurring adjustments.

Build a credible peer group

The quality of a relative valuation depends on comparability. Peers should have similar:

  • Revenue sources and customer economics.
  • Growth and margin profiles.
  • Cyclicality and geographic exposure.
  • Capital intensity.
  • Accounting treatment.

Use the median rather than the average when extreme values distort the group. Then investigate why the target deserves a premium or discount.

Convert a peer multiple into shareholder value

An enterprise multiple cannot be applied directly to the current share price. The live Stock Insights model uses the following bridge:

Implied EV = Peer Median EV/EBITDA × normalized EBITDA

Implied Equity Value = Implied EV − Debt + Cash

Implied Share Value = Implied Equity Value ÷ diluted shares

Normalized EBITDA, debt, cash and diluted shares must be available from the same annual reporting period and monetary currency. Debt and cash are applied once, after enterprise value. If any component is missing, negative where it cannot be negative, period-misaligned or currency-incompatible, the result is unavailable rather than reconstructed from the target's current multiple.

For example, assume market capitalization 100, debt 100, cash 0, EBITDA 20, 10 diluted shares and a peer median of 12×. The peer multiple implies EV 240, equity value 140 and 14 per share. Against a current price of 10, that is 40% upside—not the 20% produced by multiplying the current price by 12 / 10.

Interpret the multiple

A lower EV/EBITDA can indicate undervaluation, but it can also reflect slow growth, poor returns on capital, high required reinvestment or business risk.

A premium can be justified by durable organic growth, better margins, predictable revenue and superior management. The analysis should explicitly connect the multiple difference to fundamentals.

Use forward and normalized numbers carefully

Trailing EBITDA can be misleading near the peak or trough of a cycle. Forward estimates introduce forecast risk. For cyclical businesses, use normalized mid-cycle earnings and review several years.

Acquisitions create another challenge. Ensure enterprise value and EBITDA refer to the same business perimeter and date. Pro-forma synergies are not realized cash flows.

Common mistakes

  • Comparing unrelated industries.
  • Ignoring leases or other debt-like liabilities.
  • Subtracting cash required to operate.
  • Treating adjusted EBITDA as audited economic profit.
  • Forgetting maintenance capital expenditure.
  • Using a cheap multiple without asking why it is cheap.

EV/EBITDA is most useful as one market-based reference. Pair it with a cash-flow valuation, balance-sheet analysis and a margin of safety.
